This is to ensure that the pairing is mutual. It is not asking for the code of the other device or to use bluetooth if you are initiating the pairing. This is the same with two computers, a computer and a phone, etc. Some devices will take it a step further and introduce trust, which is the idea that while a device is paired, I may not trust it and don't want the device freely using the bluetooth services (a707 does this, as do computers).

Usually, when connecting phone to phone, the first device (the one that is searching and initiating) creates the password. Then, the second device needs to input the same password. If you are using your friend's phone to initiate the connection to your Sync, you would first enter your own made-up password, and then enter the exact same password in your Sync when it asks. Normally, that's how the pairing connection works. Hands-free devices are the only ones that have hard-coded passwords, since there is no way you would be able to enter numbers on a headset.
